Spot Market Sees Chinese Demand Surge Amid Price Declines
A significant shift is occurring in the global oil market as China's independent refiners, colloquially known as 'teapots', are re-engaging with the spot market for Middle Eastern crude. This resurgence in demand follows a period of price softening. Recent transactions reveal purchases of Saudi and Emirati grades, indicating a strategic pivot by these crucial buyers.
Specifically, Rongsheng Petrochemical Co. has secured a cargo of Saudi crude for immediate delivery this month. Concurrently, Shengdong Petrochemical Group Co. acquired a shipment of Emirati Upper Zakum crude. Adding to this trend, a third Chinese private refiner, previously undisclosed, has reportedly bought Iraqi Basrah crude for delivery next month, according to sources familiar with the trades.
These acquisitions arrive at a moment when global oil prices are experiencing a sharp downturn. Market data suggests this decline is partly driven by expectations of easing tensions in the Strait of Hormuz, potentially facilitating smoother tanker traffic. Furthermore, increased production from Gulf oil producers is also a contributing factor, fueled by the prospect of a resolution to the United States Iran conflict.
Refining Sector Adjusts to Shifting Market Dynamics
Earlier in the year, the landscape was markedly different. Both state-controlled and private Chinese refiners significantly curtailed their overseas crude purchases when benchmark prices climbed towards the $100 per barrel mark. During that phase, these companies leaned heavily on existing inventories and reduced their refining throughput rates. In fact, processing rates at teapot refineries hit their lowest point since 2017 last month.
Several headwinds contributed to this slowdown. High feedstock costs, sluggish domestic demand for refined fuels, and constraints on export quotas squeezed profit margins for these refiners. The impact was palpable in May, when Chinese refineries operated at their lowest rates in four years, with crude imports falling to an eight-year low. The average refinery utilization rate in May was recorded at 66.3%, processing 53.72 million tons, a year-on-year decrease of 9.1%.
However, Beijing is now signaling a potential easing of its export restrictions on refined products. These measures were initially implemented to safeguard domestic supply. In late June, authorities communicated to state-owned refiners that they could export up to 800,000 tons of refined products in July, an increase from the approximately 600,000 tons exported in June. Despite this uptick, the permitted July shipments are still estimated to be 40% lower than those seen in the same month last year.
Reading Between the Lines
The current wave of spot crude purchases by Chinese teapots signals a tactical adjustment to market conditions. After a period of restraint driven by high prices and squeezed margins, falling crude costs present an attractive opportunity. This renewed demand could offer some support to Middle Eastern crude benchmarks, even as global supply concerns appear to be easing.
For traders and investors, this development connects several key markets. The immediate impact is felt in the pricing of Middle Eastern sour crudes like Saudi Arab Light and Emirati Upper Zakum, which may find a firmer floor. The increased refining activity, spurred by potentially cheaper inputs, could also influence regional gasoline and diesel crack spreads. Traders will be watching the flow of refined product exports from China; any significant increase could pressure Asian product benchmarks.
